Framed that way the interesting question is not which hedge but what each one costs and whether the protection is worth the price — and for most portfolios the honest answer is that a cheaper alternative was available all along.
The evidence is uncomfortable. Over 1986 to 2022, a portfolio holding 65% in the S&P 500 and 35% in Treasury bills beat a continuously put-protected S&P 500 position by about 0.6% a year, with lower risk and a Sharpe ratio 22% higher. Simply owning less of the risky thing outperformed paying to protect all of it.
What each hedge costs
Every instrument below reduces a specific exposure. None is free, and the price is rarely quoted as a fee — it arrives as premium, as drag, or as forgone return.

The practical consequence: the last row is the punchline of the whole table. Holding cash instead of a slice of equities removes exposure at a cost you can calculate in advance, with no counterparty, no roll date and no basis risk. Every other row buys something more precise and charges for the precision.
Protective puts: what the long record shows
Buying puts against a position you own is the most intuitive hedge — a floor under the price, for a fee. It is also the one with the longest published track record, and the record is sobering.
Cboe maintains an index, PPUT, that does exactly this mechanically: hold the S&P 500, buy a 5% out-of-the-money put every month, roll it at expiry. Since June 1986 it has compounded at 6.64% a year with a standard deviation of 12.08%. The protection is real — volatility is meaningfully lower than the index — but so is the bill.
The comparison that matters is not against the unhedged index, which is an unfair fight on risk. It is against the simplest alternative: hold less equity. Victor Haghani and James White ran that test and found a static 65/35 mix of S&P 500 and Treasury bills returned 0.6% a year more than PPUT, with lower risk and a 22% higher Sharpe ratio, over the same 1986-onward period. The put buyer paid a premium every month for an outcome a rebalanced two-asset portfolio delivered for nothing.
Their shorter-horizon figure is just as instructive. In the twelve months to October 2022 — a genuine bear market, precisely the scenario puts exist for — rolling one-month puts on the S&P 500 added about 2% of loss on top of the index’s own 15% decline. The hedge fired and still lost money, because the premiums paid on the way down exceeded what the surviving option returned.
The practical consequence: protective puts work as a defined-period, defined-event hedge — the quarter you cannot afford a drawdown because a specific liability falls due. Run continuously, they are a slow transfer of return from you to whoever sold you the options.
Inverse ETFs: the daily reset is the whole story
An inverse ETF looks like the obvious retail hedge: buy it, and it goes up when the index goes down. The catch sits in the prospectus. Almost all of them target the inverse of a single day’s return, and rebalance to that target every evening.
Over one day, they do what they say. Over longer periods, the daily rebalancing compounds against you whenever the market moves in both directions — which is to say, always. To size the effect I simulated 60,000 one-year paths for a −1× daily-reset fund and kept only the paths where the index finished flat, so the loss shown is entirely the mechanism and nothing else:

The pattern is not noise. The loss tracks the square of volatility, which the simulated medians confirm to within a tenth of a percentage point. And note the direction of the problem: the drag is worst exactly when volatility is highest, which is exactly when you wanted the hedge. Fees sit on top of these figures, and inverse funds charge more than plain index funds.
The practical consequence: an inverse ETF is a position measured in days. Holding one for a quarter as portfolio insurance is not a conservative choice — it is a bet that the market falls in a straight line, and markets almost never do.
Futures and currency overlays: the honest instruments
Short index futures are the cleanest equity hedge available and the least discussed, because they demand a margin account and daily attention. The cost is not a premium but a carry: futures price in the risk-free rate and subtract the dividends you no longer receive, so a short position pays away roughly that net figure over time. The trade-off is symmetry — a future removes downside and upside in equal measure, which is a feature if the goal is genuinely to neutralise exposure, and useless if the goal was to keep the recovery.
Currency hedging is the one case where the cost is quoted openly. A hedged share class or a rolling forward costs approximately the interest-rate differential between your currency and the asset’s. When your home rate is higher, hedging can actually pay you. When it is lower, you pay — and the sign flips whenever central banks diverge, which is why a hedged fund that looked cheap for years can quietly become expensive without changing anything about how it works.
The practical consequence: for a long-horizon equity investor, currency hedging is closer to a coin flip than a cost, and the case for it rests on reducing volatility rather than on improving return. For bonds it matters more, because unhedged currency swings are large relative to what the bonds themselves pay.
The one that does not cost anything
Diversification is routinely filed under hedging and it does not belong there. Spreading capital across assets driven by different things removes the risk specific to individual holdings at no cost in expected return — there is no premium, no roll, no drag. It is the only item on this page you get for free.
What it does not do is protect against the market falling as a whole. In serious dislocations, correlations between normally independent assets converge toward one and the benefit shrinks exactly when it is needed. That is not a flaw in diversification; it is the definition of a systemic event, and it is the gap that hedging exists to fill.
The failure mode worth naming: owning many things is not diversification. Twenty technology holdings behave as one position in a sector selloff. What to do instead, most of the time
Three things sit above hedging in the order of operations, and each is cheaper than any instrument on this page.
Size positions so no single failure is fatal. Every hedge assumes you are still in the game to collect on it. The arithmetic is covered in position sizing and the risk of ruin, and it outranks instrument selection by a wide margin.
Set an allocation matched to when you need the money. Equities held for a liability three years out are not a hedging problem; they are an allocation error, and no put fixes an allocation error at a price worth paying. Hold enough cash that you are never a forced seller.
